Understanding Valuation Metrics

The P/E ratio divides a company’s stock price by its earnings per share (EPS). A low P/E can indicate a stock is undervalued, as you’re paying less for each dollar of earnings. However, it’s crucial to compare it to the company’s own history and its industry peers, as a low P/E can sometimes signal declining future earnings (a “value trap”).

The P/B ratio compares a company’s market price to its book value (assets minus liabilities). A P/B ratio below 1.0 suggests the stock might be undervalued, trading for less than the company’s net assets. It’s most useful for asset-heavy industries like manufacturing or banking and less so for tech companies with valuable intangible assets.

FCFY measures a company’s free cash flow (cash from operations minus capital expenditures) relative to its market value. A higher yield is better, indicating the company generates substantial cash that can be used for dividends, buybacks, or growth. It’s often seen as a more reliable profitability measure than earnings because it’s harder to manipulate with accounting rules.
